I figured it out thanks to this post https://alexrabe.boelinger.com/2008/05/13/understand-gd-library/. In it Alex explains about how memory is used so I increased the memory for PHP and it fixed the problem.

This is fixed as I changed the pointer to the imagerotator.swf.
The “Store uploads in this folder” value is the default “/wp-content/uploads”. Also, “Full URL path to files” is blank.

That was it. On WP 2.7.1 its under Gallery > Options. Make sure it points to the imagerotator.swf file under wp-content\plugins\nggallery.
I would like to do the same thing and yet to find anything. Have you found a solution?
