I decided recently to create some themes and make them available for download at my site.

My question is, what’s the best way to let people use a live demo without having to run twenty installs of wordpress at mysite.com/themes/x and mysite.com/themes/y

What’s the best way to do this?

I don’t think there is any better solution. You have to set up just one testbed/demo WP for your themes and visitors can switch between themes and check them out.
Most of the theme developers use this.
